According to Terraria's official wiki page on Water Candles: Holding a Water Candle in your hand will increase the monster spawn probability to 133% and the maximum number of monsters to 150%. They produce light like a regular torch or candle would.

Water Candles increase the monster spawn rate by 33% and increase the maximum number of spawned monsters by 50% when it's placed near you, or you're actively holding it. Merely having it in your inventory doesn't do anything. The Water Candle was broken before the 1.0.4 update, though; its effect was instead attributed to the Band of Regeneration.
If you are even semi-competent at home defense (read: you know how to make a floating house with a small lava moat under it), adding a Water Candle to your house will very easily allow you to gain a hilarious amount of money and drops every night with almost no effort. More spawns means more monsters stupidly jumping into your lava pit and dying.

Blood Moon, Battle Potion, and a water candle placed. Is there any other way or do any of these work by adding more? (more players using battle potion, or more water candles on the screen)

Being within range of a placed water candle will also increase the spawn rate and maximum number of enemies by an equal amount. Multiple placed candles do not stack, but the bonuses from holding and placing a candle do. 1.2 update: Placed water candles also increase spawn rate
Gamepedia says that holding the water candle gives you its debuff. I hold it and there is no icon of the debuff. Is it applied or not ? P.S. Placed water candles work properly.
